Registered investment companies must keep most board members free of close business ties to the company. No more than 60% of the board can be people with such ties (like officers, employees, advisers, brokers, underwriters, investment bankers, or their affiliates). The company may not use a regular broker, a principal underwriter, or an investment banker who is also a director, officer, or employee (or an affiliate of those people) unless a majority of the board are independent of those firms. A board also cannot be mostly made up of people from the same bank, bank holding company, or savings and loan holding company, except firms that already had such a majority on March 15, 1940, may keep the same share. There is one special rule that allows an open-end company to have all but one director tied to the investment adviser or to be company officers if eight strict conditions are met (for example: the adviser is registered and mainly provides investment supervision, no sales load is charged, premium/discounts together do not exceed 2%, no sales or promotion expenses, the adviser is the only adviser and its fee is at most 1% per year, the adviser pays executive salaries and rent, and the company has one class of shares with equal voting). If directors die, are disqualified, or resign, the company gets a short grace period to fix the board: 30 days if the board can fill the vacancy, 60 days if shareholders must vote, or longer if the SEC allows. While a security is being sold by an underwriting group, the company must not buy that security if a principal underwriter is tied to the company (unless the company itself is the principal underwriter); the SEC can grant exceptions. Advisory boards must follow the same membership limits. If a management company has no board, these rules apply to the depositor’s and adviser’s boards instead.
